Effect of Temperature Indices on Weather Insurance Premium Determination

Abstract

Weather insurance provides financial protection against losses associated with adverse or unusual weather conditions that can affect agricultural activities, businesses, and other weather-sensitive operations. Temperature indices provide measurable indicators of temperature conditions and can be used as objective parameters for assessing weather-related risks. Variations in temperature indices can therefore influence the expected frequency and magnitude of insured losses and consequently affect the determination of weather insurance premiums. This study examines the effect of temperature indices on weather insurance premium determination. It will investigate how changes in temperature-based measurements influence the estimation of expected insurance losses and the premiums required for weather-related coverage. The study will consider different temperature index levels and assess their implications for weather insurance pricing. The study will focus on factors such as temperature indices, temperature variability, threshold temperatures, frequency of temperature deviations, insured exposure, claim frequency, claim severity, coverage periods, and expected losses. Actuarial and statistical techniques will be applied to analyse temperature-related risk and estimate premiums under different temperature index conditions. Particular attention will be given to the relationship between temperature deviations and the probability and financial magnitude of insured weather losses. A quantitative research approach will be adopted for the study. Historical temperature observations and relevant weather insurance claims or loss data will be analysed using appropriate actuarial and statistical methods. Descriptive statistics, probability distributions, regression analysis, loss modelling, and comparative techniques will be employed to evaluate variations in expected losses and premium requirements across different temperature index levels. The study is expected to show that significant deviations from specified temperature thresholds may be associated with increased expected insurance losses and consequently higher premium requirements. Temperature patterns that remain within defined ranges may generate comparatively lower expected losses and different premium levels. The findings may also indicate that temperature variability, duration of extreme temperature conditions, insured exposure, and historical claims experience influence the relationship between temperature indices and weather insurance premiums. The study is expected to provide useful information for actuaries, weather insurers, agricultural businesses, farmers, risk managers, and policymakers involved in weather-related risk management. Understanding the relationship between temperature indices and premium determination can support more accurate risk assessment, premium pricing, claims forecasting, and product design. It may also assist insurers in developing index-based weather insurance products that use measurable temperature conditions to estimate potential losses. The study concludes that temperature indices are important factors in determining weather insurance premiums because they provide measurable indicators of temperature-related risk and potential insured losses. It is therefore recommended that insurers incorporate reliable temperature data, historical weather patterns, claims experience, and appropriate actuarial models into premium determination processes. Accurate statistical and actuarial techniques should be applied to ensure that weather insurance premiums adequately reflect the expected financial exposure associated with temperature-related risks.
