Application of Extreme Value Theory in Catastrophic Loss Modelling
The study examines the application of Extreme Value Theory in catastrophic loss modelling, with emphasis on its usefulness in analysing rare and unusually large losses that can pose significant financial challenges to insurance companies. Catastrophic events such as floods, earthquakes, severe storms, industrial accidents, and other large-scale incidents may generate losses that differ substantially from ordinary insurance claims. Extreme Value Theory provides statistical techniques for modelling the behaviour of extreme observations and estimating the probability and magnitude of unusually severe losses. The study focuses on the application of extreme value models to the frequency and severity of catastrophic insurance losses. Traditional statistical models may have limitations when dealing with rare events and heavy-tailed loss distributions. Extreme Value Theory provides specialised approaches, including the Generalized Extreme Value distribution and the Generalized Pareto distribution, which can be used to analyse extreme observations and estimate the behaviour of losses beyond selected thresholds. The study further considers the relevance of Extreme Value Theory to insurance risk assessment and pricing. Accurate estimation of extreme losses is important because catastrophic events can expose insurers to claims that are considerably larger than normal expected losses. By estimating the likelihood and potential size of extreme losses, insurers can obtain useful information for determining risk-adjusted premiums and assessing the financial exposure associated with catastrophic insurance portfolios. The study also examines the application of Extreme Value Theory in reserve estimation, reinsurance planning, and solvency management. Catastrophic losses can place substantial pressure on the financial resources of insurers, making appropriate preparation essential. Extreme loss estimates can assist insurers in determining adequate reserves, evaluating reinsurance requirements, and assessing their ability to withstand severe loss events without compromising their capacity to meet policyholder obligations. The study is expected to demonstrate that Extreme Value Theory can improve the analysis and management of catastrophic insurance risks. Its ability to focus specifically on the tail behaviour of loss distributions is anticipated to provide more informative estimates of rare and severe losses than methods designed primarily around average claims. However, the effectiveness of the approach is expected to depend on the availability of sufficient extreme-loss data, appropriate threshold selection, suitable model specification, and careful interpretation of estimated tail probabilities. The study concludes that Extreme Value Theory provides an important statistical framework for modelling catastrophic insurance losses and managing the financial consequences of extreme events. Its application can strengthen risk assessment, premium determination, reserve estimation, reinsurance planning, and solvency management. The study therefore recommends increased application of appropriate extreme-value techniques, improved collection of catastrophic loss data, and continuous development of actuarial and statistical expertise to support effective management of extreme insurance risks.
