Effect of Reinsurance Retention Limits on Expected Insurer Losses
Abstract
Reinsurance retention limits represent the maximum level of insurance loss that an insurer agrees to retain before the reinsurer assumes responsibility for losses beyond the specified limit. Retention is an important consideration in reinsurance because it determines the extent of risk borne directly by the insurer and the amount transferred to the reinsurer. The selection of an appropriate retention limit is therefore important for controlling expected losses and maintaining effective risk management. This study examines the effect of reinsurance retention limits on expected insurer losses. It will assess how different retention limits influence the amount of losses expected to remain with the insurer after reinsurance protection is applied. The study will also examine the relationship between retention limits, retained claims, reinsurance recoveries, and the insurer's overall expected loss exposure. The study will focus on actuarial measures such as claim frequency, claim severity, expected losses, retained losses, ceded losses, reinsurance recoveries, and loss retention ratios. Different retention limits will be evaluated to determine how changes in the amount of risk retained by the insurer affect expected losses. Actuarial loss distribution models will be applied to examine the impact of retention levels under different claims scenarios. A quantitative research approach will be adopted for the study. Historical insurance claims and reinsurance data will be analysed using descriptive statistics and actuarial techniques. Scenario analysis will be used to compare expected insurer losses under alternative retention limits. Probability distributions and expected loss calculations may also be employed to estimate retained claims and reinsurance recoveries at different retention levels. The study is expected to show that higher retention limits will generally increase the amount of losses expected to be borne by the insurer, particularly when claims are frequent or severe. Lower retention limits are expected to result in greater transfer of losses to the reinsurer and lower expected retained losses. However, the extent of the effect is expected to vary according to the frequency and severity distribution of claims. The study is expected to provide useful information for insurers and actuaries when determining appropriate reinsurance retention limits. The findings may assist insurers in balancing retained risk with reinsurance protection and evaluating the financial consequences of different retention levels. The study may also support improved reinsurance programme design and more effective management of expected claims losses. The study concludes that reinsurance retention limits have an important influence on the level of expected losses retained by insurers. It is therefore recommended that insurers apply actuarial analysis and historical claims experience when determining suitable retention limits. Consideration should be given to claim frequency, claim severity, expected retained losses, reinsurance recoveries, and the insurer's capacity to absorb potential losses.
