Effect of Reinsurance Retention Levels on Insurance Profitability
Abstract
The study examines the effect of reinsurance retention levels on insurance profitability, with emphasis on how the proportion of insurance risks retained by an insurer after reinsurance arrangements influences its financial performance. Retention level represents the amount of risk and potential claims that an insurance company chooses to bear rather than transfer to a reinsurer. Determining an appropriate retention level is therefore important because retaining too much risk may increase exposure to large losses, while excessive reinsurance may increase costs and reduce the insurer’s potential earnings. The study will investigate the effect of reinsurance retention levels on the profitability of insurance companies. Particular attention will be given to the relationship between retained premiums, retained claims, reinsurance costs, underwriting results, and profitability. The study will assess whether variations in the proportion of risk retained by insurers are associated with differences in profit performance and the ability of insurance companies to maintain sustainable financial results. The study will further examine how claims frequency, claims severity, loss ratios, reinsurance premiums, and risk exposure may influence the relationship between retention levels and profitability. It will consider the financial implications of different retention levels and assess whether an appropriate balance between risk retention and risk transfer can improve underwriting performance. The study will also examine how retention decisions may affect an insurer’s capacity to absorb unexpected claims losses. A quantitative research approach will be adopted for the study. Relevant insurance data relating to premiums, claims, reinsurance costs, retained risks, and financial performance will be analysed using descriptive statistics, comparative analysis, and appropriate actuarial and statistical techniques. Measures such as retention ratios, loss ratios, underwriting profit, return on assets, and other relevant profitability indicators may be used to assess the relationship between reinsurance retention levels and insurance profitability. Regression or correlation analysis may also be applied where appropriate. The study is expected to reveal that reinsurance retention levels have a significant effect on insurance profitability. Moderate and appropriately determined retention levels are expected to provide a balance between retaining premium income and controlling exposure to excessive claims losses. The findings may indicate that very high retention levels can increase underwriting risk and claims-related losses, while very low retention levels may result in higher reinsurance costs and reduced underwriting margins. The study is further expected to establish that the relationship between retention levels and profitability depends on the nature of the insurance risks, claims experience, premium income, reinsurance costs, and the financial capacity of the insurer. Effective retention decisions may enable insurance companies to optimize the amount of risk they retain, improve underwriting results, and strengthen profitability. The findings may also demonstrate the importance of using actuarial analysis and historical claims experience when determining suitable retention levels. The study concludes that appropriate management of reinsurance retention levels is essential for achieving sustainable insurance profitability and maintaining financial stability. It is therefore recommended that insurance companies regularly review their retention levels using reliable claims and financial data, apply suitable actuarial techniques in retention decisions, evaluate reinsurance costs against potential claims exposure, and maintain an appropriate balance between risk retention and risk transfer to support long-term profitability.
