Effect of Embedded Options on Life Insurance Contract Valuation

Abstract

Life insurance contracts may contain embedded options that provide policyholders with additional rights or choices during the contract period. Examples include surrender options, conversion options, policy loan provisions, premium waiver options, and guaranteed benefit choices. These contractual features can affect the timing and value of future cash flows and consequently influence the actuarial value of life insurance contracts. Accurate valuation of embedded options is therefore important for determining appropriate liabilities, reserves, and financial obligations. This study examines the effect of embedded options on life insurance contract valuation. The study will assess how the inclusion of policyholder options influences the estimated value of life insurance contracts and the associated actuarial liabilities. It will also examine how different types of embedded options affect contract values under varying mortality, interest rate, and policyholder behaviour assumptions. The study will focus on embedded features such as surrender options, conversion rights, policy loan options, premium waiver provisions, and guaranteed benefit options. Actuarial present values of future benefits and premiums will be estimated under contracts with and without embedded options. Appropriate actuarial valuation and option-pricing techniques will be applied to determine the extent to which these contractual features alter the value of life insurance obligations. A quantitative research approach will be adopted using representative life insurance contract data and relevant mortality, interest rate, and policyholder behaviour assumptions. Actuarial cash flow models will be developed to estimate contract values under alternative embedded-option structures. Scenario analysis and sensitivity analysis will be used to examine the effects of changes in mortality rates, interest rates, option exercise patterns, and contract features on the estimated values of life insurance contracts. The study is expected to reveal that embedded options have a measurable effect on life insurance contract valuation. Contracts containing surrender, conversion, loan, or other policyholder options may produce different liability values from contracts without such features because the options can alter the timing and magnitude of future cash flows. The findings may also indicate that changes in interest rates, mortality assumptions, and policyholder behaviour significantly influence the value of embedded options and the resulting contract liabilities. The study will provide useful information for actuaries, life insurance companies, regulators, and other stakeholders involved in insurance valuation and financial reporting. A better understanding of embedded options may support more accurate liability estimation, reserve determination, product pricing, and risk management. The findings may also assist insurers in evaluating the financial implications of incorporating additional contractual options into life insurance products. The study concludes that embedded options are important considerations in the valuation of life insurance contracts because they can alter expected contractual cash flows and associated liabilities. It is therefore recommended that insurers and actuaries explicitly incorporate material embedded options into actuarial valuation models and assess their sensitivity to relevant economic and policyholder assumptions. Appropriate treatment of embedded options may improve valuation accuracy and strengthen the financial management of life insurance contracts.
