Effect of Discount Rate Changes on Insurance Liability Valuation
Abstract
Discount rates are important assumptions in insurance liability valuation because they determine the present value of future claims, benefits, and other contractual obligations. Insurance liabilities often involve payments that will be made over several years, making the timing and valuation of future cash flows essential to accurate financial reporting and actuarial assessment. Changes in discount rates can therefore produce significant changes in the estimated value of insurance liabilities and may influence the financial position of insurance companies. The study examines the effect of discount rate changes on insurance liability valuation. It focuses on how increases and decreases in discount rates affect the present value of future insurance obligations. The study will assess the sensitivity of insurance liabilities to alternative discount rate assumptions and determine the extent to which changes in rates may influence reported liability values and reserve requirements. The study will consider factors such as the timing and duration of future claim payments, expected cash flows, interest rates, discount rate assumptions, policy duration, mortality experience, claims development, and the maturity structure of insurance liabilities. Actuarial present value techniques will be applied to estimate liabilities under different discount rate scenarios. The study will also examine the effects of small, moderate, and significant changes in discount rates on the valuation of short-term and long-term insurance obligations. A quantitative actuarial approach will be adopted for the study. Relevant insurance liability and economic data will be analysed using descriptive statistics, actuarial valuation techniques, discounted cash flow methods, and sensitivity analysis. Alternative discount rate assumptions will be applied to projected insurance cash flows to determine changes in liability values. Comparative analysis will then be used to evaluate the differences between liability estimates under the various discount rate scenarios. The study is expected to show that insurance liability values are sensitive to changes in discount rates. Higher discount rates are generally expected to reduce the present value of future insurance cash flows, while lower discount rates are expected to increase the estimated value of long-term liabilities. The effect is expected to be more pronounced for liabilities with longer payment durations because distant future cash flows are more sensitive to changes in discount rates. The findings may also reveal that frequent or substantial changes in discount rates can create significant fluctuations in reported insurance liabilities. The study is expected to provide useful information for actuaries, insurance companies, regulators, financial analysts, and other stakeholders involved in insurance liability valuation. Understanding the sensitivity of liabilities to discount rate movements can support more reliable actuarial estimates, financial reporting, capital planning, and risk management. The findings may also assist insurers in assessing the potential financial consequences of changing economic conditions and interest rate environments. The study concludes that discount rate assumptions are a significant determinant of insurance liability values and should be carefully selected and regularly reviewed. It is therefore recommended that insurers adopt realistic and evidence-based discount rate assumptions and conduct regular sensitivity and scenario analyses to evaluate their effects on liability estimates. Appropriate monitoring of interest rate movements and consistent actuarial valuation practices should also be maintained to promote accurate liability measurement and financial stability.
