Effect of Basis Risk on Parametric Insurance Payout Accuracy

Abstract

Parametric insurance provides financial protection by making payouts when predefined measurable indicators, such as rainfall, temperature, or drought indices, reach specified trigger levels. Unlike traditional insurance, parametric contracts do not generally base payments on direct assessment of the actual financial loss experienced by the policyholder. This creates the possibility of basis risk, which occurs when the value of the selected index does not accurately reflect the actual loss incurred. Understanding basis risk is therefore important for evaluating the accuracy and effectiveness of parametric insurance payouts. This study examines the effect of basis risk on parametric insurance payout accuracy. The study will assess the extent to which differences between index-based payouts and actual insured losses influence the accuracy of compensation received by policyholders. It will also examine how variations in weather conditions, index design, trigger levels, and loss severity contribute to differences between expected and actual insurance payouts. The study will focus on factors such as rainfall deviations, temperature variations, drought conditions, index thresholds, geographical differences, and the relationship between measured weather indices and actual agricultural losses. Payout accuracy will be assessed by comparing parametric insurance payments with corresponding estimated or observed losses. Statistical and actuarial techniques will be used to measure payout deviations and evaluate the extent of basis risk under different weather conditions. A quantitative research approach will be adopted using historical weather index data, agricultural loss records, and relevant parametric insurance payout information. Descriptive statistics will be used to examine patterns in weather indices, actual losses, and insurance payments. Correlation analysis, regression techniques, error measures, and comparative actuarial analysis will be applied to determine the relationship between basis risk and payout accuracy. Scenario analysis may also be used to assess payout performance under different levels of index deviation. The study is expected to reveal that higher levels of basis risk are associated with lower parametric insurance payout accuracy. Significant differences between measured weather indices and actual losses may result in situations where policyholders receive payments that are either insufficient or greater than the losses experienced. The findings may also indicate that geographical variation, inappropriate index selection, and poorly calibrated thresholds contribute to greater differences between actual losses and parametric payouts. The study will provide useful information for actuaries, insurers, agricultural institutions, policymakers, and other stakeholders involved in the design and administration of parametric insurance products. Understanding the effect of basis risk may support improved index selection, threshold calibration, payout modelling, and contract design. Reducing discrepancies between actual losses and index-based payments may also improve the reliability and usefulness of parametric insurance for policyholders. The study concludes that basis risk is an important factor affecting the accuracy of parametric insurance payouts. It is therefore recommended that insurers and actuaries incorporate historical loss experience, local weather patterns, and appropriate index calibration into parametric insurance design. Improved assessment and management of basis risk may enhance payout accuracy, strengthen policyholder protection, and contribute to the sustainability of parametric insurance schemes.
