Effect of Weather Index Thresholds on Parametric Insurance Payouts

Abstract

Parametric insurance provides financial protection against predefined adverse weather events by making payments when an agreed weather index reaches a specified threshold. Weather index thresholds are therefore an important component of parametric insurance contracts because they determine when policyholders become eligible for payouts and can influence the frequency and size of insurance payments. Appropriate threshold selection is essential for ensuring that parametric insurance products adequately reflect weather-related risks while maintaining sustainable insurance liabilities. This study examines the effect of weather index thresholds on parametric insurance payouts. The study will assess how variations in threshold levels influence the frequency, magnitude, and aggregate value of payouts made under parametric insurance contracts. It will also examine how different threshold specifications affect the probability of triggering payments under varying weather conditions. The study will focus on weather index characteristics such as rainfall levels, temperature measurements, drought indicators, threshold values, and deviations from predefined trigger points. Parametric insurance payouts will be assessed using payout frequency, payout amounts, aggregate payouts, and expected losses. Actuarial and statistical techniques will be used to examine how alternative weather index thresholds influence the financial outcomes of parametric insurance contracts. A quantitative research approach will be adopted using historical weather index data and relevant parametric insurance payout or agricultural loss records. Descriptive statistics will be used to examine weather patterns and payout distributions, while probability analysis, correlation, and regression techniques will be applied to assess relationships between weather index thresholds and insurance payouts. Actuarial modelling and scenario analysis will also be used to estimate expected payouts under alternative threshold levels. The study is expected to reveal that changes in weather index thresholds have a measurable effect on parametric insurance payouts. Lower thresholds may result in more frequent payout triggers, while higher thresholds may reduce payout frequency but potentially concentrate payments around more severe weather events. The findings may also indicate that poorly selected thresholds can produce payout patterns that do not adequately correspond with the underlying weather risk experienced by policyholders. The study will provide useful information for actuaries, insurance companies, agricultural insurers, policymakers, and other stakeholders involved in the design of parametric insurance products. Understanding the effect of threshold selection may support improved payout modelling, risk assessment, premium determination, and contract design. The findings may also contribute to the development of parametric insurance products that provide more predictable and financially sustainable protection against weather-related risks. The study concludes that weather index thresholds are an important determinant of parametric insurance payout patterns. It is therefore recommended that insurers and actuaries evaluate historical weather data and alternative threshold levels before establishing payout triggers. Appropriate threshold selection may improve the alignment between weather events and insurance payouts while supporting effective risk management and the sustainability of parametric insurance schemes.
