Effect of Temperature Index Thresholds on Parametric Insurance Premiums

Abstract

Temperature index thresholds represent predefined temperature levels used to determine whether a parametric insurance contract is triggered and whether a payout becomes payable to the policyholder. These thresholds are important in parametric insurance because they determine the conditions under which insured weather events are recognized for compensation. Changes in temperature thresholds may therefore influence the probability of payouts, expected losses, and the premiums required for parametric insurance coverage. This study will examine the effect of temperature index thresholds on parametric insurance premiums. It will assess how variations in temperature thresholds influence the expected frequency and value of insurance payouts and determine their effect on premium requirements. The study will also compare premium estimates under alternative temperature index thresholds to assess how changes in trigger conditions affect the pricing of parametric insurance contracts. The study will focus on temperature index thresholds, parametric insurance premiums, temperature variability, weather indexes, insurance payouts, trigger levels, expected losses, weather risk, agricultural insurance, index-based insurance, premium estimation, contract valuation, and actuarial pricing. Historical temperature and insurance data will be examined to identify patterns in temperature levels and their relationship with potential payout events. Actuarial and statistical techniques will be applied to estimate premiums under different temperature threshold assumptions. A quantitative research approach will be adopted for the study. Historical temperature and parametric insurance data, including temperature observations, index thresholds, payout frequencies, payout amounts, insured values, coverage periods, and premium levels, will be analysed. Descriptive statistics, probability analysis, correlation analysis, regression analysis, comparative analysis, and sensitivity analysis will be used to evaluate the effect of temperature index thresholds on parametric insurance premiums. The study is expected to reveal that changes in temperature index thresholds may have a significant effect on parametric insurance premiums. Lower or more easily triggered thresholds may increase the probability of payout events and consequently raise expected loss costs and premium requirements, while thresholds that are less frequently triggered may reduce expected payouts and premium requirements. The magnitude of the effect may depend on temperature variability, historical weather patterns, trigger levels, payout structures, coverage periods, and the characteristics of the insured risk. The study will be useful to actuaries, parametric insurance providers, agricultural insurers, underwriters, farmers, risk managers, meteorological institutions, policymakers, regulators, and researchers. It may provide useful information for selecting appropriate temperature thresholds, estimating expected payouts, determining suitable premiums, improving weather risk assessment, and designing sustainable parametric insurance products. The findings may also assist insurers in understanding how trigger conditions influence the financial structure of weather-based insurance contracts. The study concludes that temperature index thresholds are important determinants of parametric insurance premiums because they influence the likelihood and potential magnitude of insured payouts. It is therefore recommended that insurers regularly review temperature data, evaluate alternative threshold levels, incorporate appropriate weather-risk assumptions into actuarial models, and conduct sensitivity analysis to support accurate premium determination and effective parametric insurance pricing.
