Effect of Credibility-Based Experience Rating on Insurance Premium Differentiation
Abstract
Credibility-based experience rating is an actuarial approach that combines an individual policyholder’s or risk group’s own claims experience with broader portfolio or collective experience when determining insurance premiums. The method allows insurers to give appropriate weight to available individual claims data while recognizing the limitations of using limited or uncertain experience alone. Credibility-based rating is therefore relevant to premium differentiation because it can influence the extent to which premiums vary among policyholders with different claims experiences. This study will examine the effect of credibility-based experience rating on insurance premium differentiation. It will assess how the application of credibility principles influences differences in premiums assigned to policyholders or risk groups. The study will also compare premium estimates obtained using credibility-based experience rating with alternative rating approaches and determine the extent to which credibility adjustments affect premium differentials. The study will focus on credibility-based experience rating, insurance premium differentiation, claims experience, credibility factors, risk classification, premium rating, policyholder experience, collective experience, individual risk experience, premium relativities, and actuarial pricing. Historical claims and premium data will be examined to determine how individual and collective claims experience contribute to differences in premium estimates. Actuarial techniques will be applied to assess the influence of credibility weighting on insurance premium differentiation. A quantitative research approach will be adopted for the study. Historical insurance claims data, policyholder premium records, exposure information, claim frequency, claim severity, and portfolio-level claims experience will be analysed using descriptive statistics, credibility factor estimation, experience rating analysis, premium relativity analysis, correlation analysis, regression analysis, and sensitivity analysis. Premium estimates based on alternative credibility levels will be compared to determine their effects on premium differentiation across different risk groups. The study is expected to reveal that credibility-based experience rating may have a significant effect on insurance premium differentiation. Greater credibility assigned to reliable individual claims experience may produce larger differences in premiums among policyholders or risk groups, while greater reliance on collective experience may reduce the influence of individual claims fluctuations. The magnitude of the effect may depend on the volume and reliability of claims data, exposure levels, claim frequency, claim severity, credibility factors, and portfolio characteristics. The study will be useful to actuaries, insurance companies, pricing analysts, underwriters, risk managers, regulators, and researchers. It may provide useful information for improving experience rating practices, developing appropriate premium differentials, assessing the reliability of claims experience, and strengthening actuarial pricing decisions. The findings may also assist insurers in balancing individual risk experience with collective portfolio information when determining premiums. The study concludes that credibility-based experience rating is an important consideration in insurance premium differentiation because the weighting assigned to individual and collective claims experience can influence the variation in premiums across different risks. It is therefore recommended that insurers use appropriate credibility methods, evaluate the reliability of available claims experience, and regularly review credibility factors to support consistent and actuarially sound premium differentiation.
