Influence of Tax Compliance Costs on the Profitability of Small and Medium Enterprises in Nigeria

 

Abstract

Tax compliance costs have become an important concern for businesses due to their implications for operational efficiency, financial performance, and business sustainability. Tax compliance costs refer to the expenses incurred by taxpayers in complying with tax laws and regulations, including the costs of record-keeping, tax preparation, professional advisory services, tax filing, tax remittance, staff training, software acquisition, and the time devoted to meeting statutory tax obligations. While an efficient tax system is essential for domestic revenue generation and economic development, excessive tax compliance costs may impose a significant financial burden on businesses, particularly Small and Medium Enterprises (SMEs), which often operate with limited financial and human resources. In Nigeria, SMEs play a pivotal role in employment generation, innovation, industrial development, poverty reduction, and economic growth. However, many SMEs continue to face challenges arising from complex tax regulations, multiple taxation, frequent tax policy changes, inadequate tax knowledge, manual compliance procedures, and limited access to professional tax advisory services. These challenges increase the cost of tax compliance, reduce operational efficiency, and may adversely affect profitability and business growth. Recent efforts by the Federal Inland Revenue Service (FIRS) and State Internal Revenue Services (SIRS) to digitize tax administration through electronic tax filing, electronic payment systems, and taxpayer education programmes are expected to simplify compliance procedures and reduce compliance costs. Despite these initiatives, empirical evidence regarding the influence of tax compliance costs on the profitability of Small and Medium Enterprises in Nigeria remains limited and inconclusive. Against this background, this study investigates the influence of tax compliance costs on the profitability of Small and Medium Enterprises in Nigeria. The study is anchored on Compliance Cost Theory, Economic Deterrence Theory, and the Resource-Based View (RBV). Compliance Cost Theory posits that excessive administrative and financial costs associated with tax compliance reduce business efficiency and profitability, particularly among smaller enterprises. Economic Deterrence Theory explains that the costs and perceived risks associated with tax compliance influence taxpayers' behaviour and willingness to comply with tax regulations. The Resource-Based View argues that financial and organizational resources consumed by tax compliance activities could otherwise be invested in productive business operations capable of enhancing profitability and competitive advantage. Collectively, these theoretical perspectives provide a comprehensive framework for explaining the relationship between tax compliance costs and the profitability of Small and Medium Enterprises in Nigeria. The study adopts a quantitative research design using a structured questionnaire administered to SME owners, accountants, finance managers, tax consultants, financial controllers, and other personnel responsible for tax administration within selected Small and Medium Enterprises across Nigeria. A stratified random sampling technique will be employed to ensure adequate representation of SMEs operating in manufacturing, agriculture, wholesale and retail trade, construction, hospitality, healthcare, transportation, information technology, and other service sectors. Tax compliance costs will be measured using tax preparation costs, tax filing costs, professional advisory fees, compliance time, record-keeping expenses, digital compliance costs, and administrative burden, while profitability will be measured using profit growth, net profit margin, return on investment, sales growth, operating profit, and business sustainability. Primary data collected from respondents will be analyzed using descriptive statistics to summarize respondents' demographic characteristics and perceptions regarding tax compliance costs and profitability. Structural Equation Modeling (SEM) will be employed to examine the influence of tax compliance costs on profitability. The measurement model will be evaluated using Cronbach's Alpha, Composite Reliability (CR), Average Variance Extracted (AVE), and Confirmatory Factor Analysis (CFA) to establish the reliability and validity of the research instrument. Additional diagnostic tests, including multicollinearity assessment, common method bias analysis, and model fit indices such as the Comparative Fit Index (CFI), Tucker-Lewis Index (TLI), Root Mean Square Error of Approximation (RMSEA), and Standardized Root Mean Square Residual (SRMR), will be conducted to ensure the adequacy, consistency, reliability, and robustness of the structural model. The study anticipates that tax compliance costs will have a significant negative influence on the profitability of Small and Medium Enterprises in Nigeria. High compliance costs are expected to reduce net earnings, increase administrative expenses, divert scarce financial resources from productive investments, and constrain business growth. SMEs facing excessive tax compliance costs may also experience reduced operational efficiency, lower cash flow, limited investment capacity, and diminished competitiveness. Conversely, simplified tax procedures, effective digital tax administration, improved taxpayer education, and reduced compliance costs are expected to enhance profitability by lowering administrative burdens, improving financial planning, strengthening cash flow management, and enabling SMEs to allocate more resources to productive business activities. Consequently, reducing tax compliance costs is expected to contribute significantly to improving profitability, business sustainability, and long-term growth among Small and Medium Enterprises in Nigeria. This study is expected to make significant theoretical and empirical contributions to the literature on taxation, accounting, public finance, and small business management by providing comprehensive evidence on the relationship between tax compliance costs and the profitability of Small and Medium Enterprises in Nigeria. Unlike previous studies that broadly examined tax compliance or tax administration, this research specifically evaluates tax compliance costs as a determinant of SME profitability using primary data and Structural Equation Modeling (SEM). The findings will provide valuable insights for the Federal Inland Revenue Service (FIRS), State Internal Revenue Services (SIRS), the Small and Medium Enterprises Development Agency of Nigeria (SMEDAN), the Federal Ministry of Finance, policymakers, tax practitioners, professional accounting bodies, SME owners, and academic researchers regarding the importance of reducing tax compliance costs to improve business performance. The study will also provide evidence-based recommendations for simplifying tax regulations, expanding digital tax administration, strengthening taxpayer education, improving access to affordable tax advisory services, reducing administrative burdens, and fostering a more efficient, transparent, and SME-friendly tax system in Nigeria.
