Influence of Accounting Conservatism on the Market Value of Listed Companies in Nigeria

Abstract

Accounting conservatism has remained an important principle in financial reporting because of its role in addressing uncertainty, limiting the overstatement of assets and income, and protecting the interests of investors and other stakeholders. Accounting conservatism refers to the practice of recognizing losses and potential liabilities in a timely manner while requiring stronger evidence before recognizing gains and assets. By applying conservative accounting practices, companies may provide financial information that reflects economic risks more cautiously, thereby reducing the likelihood of overstated financial performance and improving the reliability of reported accounting information. The market value of a company reflects investors' assessment of its financial position, future earning capacity, risk profile, and growth prospects and is influenced by the quality and credibility of information available to market participants. In Nigeria, listed companies operate in an environment characterized by economic uncertainty, inflation, exchange rate volatility, changing interest rates, regulatory developments, and fluctuations in investor confidence. These conditions increase the importance of credible financial reporting practices that enable investors to assess corporate performance and risks effectively. Regulatory institutions such as the Financial Reporting Council of Nigeria (FRCN), the Securities and Exchange Commission (SEC), and the Nigerian Exchange Group (NGX) promote reliable financial reporting through accounting standards, disclosure requirements, and corporate governance frameworks. Despite these regulatory efforts, concerns regarding earnings management, aggressive income recognition, asset overvaluation, and inadequate recognition of losses continue to raise questions about the credibility of financial information provided by listed companies. Although previous studies have examined accounting conservatism and firm performance, empirical evidence regarding the influence of accounting conservatism on the market value of listed companies in Nigeria remains limited and inconclusive. Against this background, this study investigates the influence of accounting conservatism on the market value of listed companies in Nigeria. The study is anchored on Agency Theory, Information Asymmetry Theory, and Signaling Theory. Agency Theory suggests that accounting conservatism can strengthen managerial monitoring by limiting opportunities for managers to overstate earnings and assets, thereby reducing agency conflicts and protecting shareholders. Information Asymmetry Theory explains that conservative financial reporting can reduce information gaps between managers and investors by providing more credible information about potential losses and financial risks. Signaling Theory argues that conservative reporting practices may communicate management's commitment to financial reporting reliability and risk recognition, thereby influencing investors' assessment of the company's future prospects. Collectively, these theoretical perspectives provide a comprehensive framework for explaining the relationship between accounting conservatism and the market value of listed companies in Nigeria. The study adopts a quantitative research design using a structured questionnaire administered to chief financial officers, finance managers, accountants, financial controllers, internal auditors, external auditors, investment analysts, portfolio managers, stockbrokers, fund managers, company secretaries, and other professionals involved in financial reporting and investment decisions within selected listed companies in Nigeria. A stratified random sampling technique will be employed to ensure adequate representation of companies operating in the financial services, manufacturing, consumer goods, industrial goods, oil and gas, telecommunications, agriculture, healthcare, and other sectors listed on the Nigerian Exchange Group (NGX). Accounting conservatism will be measured using timely loss recognition, prudent asset valuation, cautious income recognition, recognition of potential liabilities, impairment recognition, and conservative earnings reporting practices, while market value will be measured using market capitalization, Tobin's Q, price-to-book ratio, share price performance, and overall market valuation. Primary data collected from respondents will be analyzed using descriptive statistics to summarize respondents' demographic characteristics and perceptions regarding accounting conservatism and market value. Structural Equation Modeling (SEM) will be employed to examine the influence of accounting conservatism on market value. The measurement model will be evaluated using Cronbach's Alpha, Composite Reliability (CR), Average Variance Extracted (AVE), and Confirmatory Factor Analysis (CFA) to establish the reliability and validity of the research instrument. Additional diagnostic tests, including multicollinearity assessment, common method bias analysis, and model fit indices such as the Comparative Fit Index (CFI), Tucker-Lewis Index (TLI), Root Mean Square Error of Approximation (RMSEA), and Standardized Root Mean Square Residual (SRMR), will be conducted to ensure the adequacy, consistency, reliability, and robustness of the structural model. The study anticipates that accounting conservatism will have a significant positive influence on the market value of listed companies in Nigeria. Conservative accounting practices are expected to improve the credibility and reliability of financial statements by reducing the likelihood of overstated assets and earnings and ensuring that potential losses and financial risks are recognized promptly. This improved reporting quality is expected to reduce information asymmetry, strengthen investor confidence, enhance corporate transparency, and facilitate more accurate valuation of listed companies. Companies applying appropriate accounting conservatism are also anticipated to improve investor trust, strengthen corporate reputation, reduce uncertainty, and enhance market valuation. However, excessive conservatism may result in persistent understatement of assets or earnings and could reduce the usefulness of financial statements for investors if relevant economic gains are not recognized appropriately. Consequently, an appropriate level of accounting conservatism is expected to enhance the credibility of financial reporting while supporting efficient market valuation and long-term shareholder wealth. This study is expected to make significant theoretical and empirical contributions to the literature on financial reporting, accounting quality, corporate finance, and capital market studies by providing comprehensive evidence on the relationship between accounting conservatism and the market value of listed companies in Nigeria. Unlike previous studies that broadly examined accounting quality or earnings management, this research specifically evaluates accounting conservatism as a determinant of market value using primary data and Structural Equation Modeling (SEM). The findings will provide valuable insights for the Financial Reporting Council of Nigeria (FRCN), the Securities and Exchange Commission (SEC), the Nigerian Exchange Group (NGX), listed companies, investors, financial analysts, professional accounting bodies, policymakers, regulators, and academic researchers regarding the importance of prudent financial reporting practices in enhancing market credibility and corporate valuation. The study will also provide evidence-based recommendations for strengthening financial reporting policies, improving compliance with applicable accounting standards, enhancing corporate governance, promoting appropriate loss recognition, reducing earnings manipulation, and ensuring that accounting conservatism contributes effectively to reliable financial reporting and sustainable market value creation among listed companies in Nigeria.
