Effect of Tax Compliance Costs on the Financial Performance of Small and Medium Enterprises in Nigeria

 

Abstract

Tax compliance costs have become a significant concern for Small and Medium Enterprises (SMEs) due to their potential impact on business profitability, operational efficiency, and long-term sustainability. Tax compliance costs refer to the financial, administrative, and time-related expenses incurred by taxpayers in meeting statutory tax obligations, including record-keeping, tax computation, filing tax returns, engaging tax professionals, maintaining accounting systems, responding to tax audits, and complying with various tax regulations. While tax compliance is essential for promoting government revenue generation and economic development, excessive compliance costs may impose substantial financial burdens on SMEs, divert scarce resources from productive activities, reduce profitability, and hinder business growth. In Nigeria, SMEs constitute a significant proportion of business establishments and contribute substantially to employment generation, innovation, industrial development, and national economic growth. However, many SMEs continue to face multiple taxation, complex tax regulations, inadequate tax education, poor accounting practices, frequent regulatory changes, and high professional service costs, all of which increase the cost of complying with tax obligations. The Federal Inland Revenue Service (FIRS), State Internal Revenue Services (SIRS), and the Joint Tax Board (JTB) have introduced various tax administration reforms, including electronic tax filing systems, digital tax platforms, taxpayer education programmes, and simplified tax procedures aimed at reducing compliance burdens and improving voluntary tax compliance. Despite these initiatives, tax compliance costs remain a major challenge for many SMEs in Nigeria. Although previous studies have examined tax administration and tax compliance, empirical evidence regarding the effect of tax compliance costs on the financial performance of Small and Medium Enterprises in Nigeria remains limited and inconclusive. Against this background, this study investigates the effect of tax compliance costs on the financial performance of Small and Medium Enterprises in Nigeria. The study is anchored on Compliance Cost Theory, Economic Deterrence Theory, and the Theory of Planned Behaviour (TPB). Compliance Cost Theory posits that high tax compliance costs reduce business efficiency by increasing administrative and financial burdens on taxpayers, particularly small businesses with limited resources. Economic Deterrence Theory explains that taxpayers evaluate the costs and benefits of tax compliance, with excessive compliance costs potentially discouraging voluntary compliance and reducing business performance. The Theory of Planned Behaviour argues that SME owners' attitudes, perceived behavioural control, and subjective norms influence their willingness to comply with tax obligations despite associated compliance costs. Collectively, these theoretical perspectives provide a comprehensive framework for explaining the relationship between tax compliance costs and the financial performance of Small and Medium Enterprises in Nigeria. The study adopts a quantitative research design using a structured questionnaire administered to SME owners, accountants, finance managers, tax consultants, financial controllers, bookkeepers, business managers, and other personnel responsible for taxation and financial management within selected Small and Medium Enterprises across Nigeria. A stratified random sampling technique will be employed to ensure adequate representation of SMEs operating in manufacturing, agriculture, wholesale and retail trade, construction, hospitality, healthcare, transportation, information technology, and other service sectors. Tax compliance costs will be measured using administrative costs, professional tax advisory costs, record-keeping costs, tax filing costs, time spent on tax compliance, technology-related compliance costs, and costs associated with tax audits and regulatory compliance, while financial performance will be measured using profitability, Return on Assets (ROA), sales growth, cash flow performance, operational efficiency, business sustainability, and overall organizational performance. Primary data collected from respondents will be analyzed using descriptive statistics to summarize respondents' demographic characteristics and perceptions regarding tax compliance costs and financial performance. Structural Equation Modeling (SEM) will be employed to examine the effect of tax compliance costs on financial performance. The measurement model will be evaluated using Cronbach's Alpha, Composite Reliability (CR), Average Variance Extracted (AVE), and Confirmatory Factor Analysis (CFA) to establish the reliability and validity of the research instrument. Additional diagnostic tests, including multicollinearity assessment, common method bias analysis, and model fit indices such as the Comparative Fit Index (CFI), Tucker-Lewis Index (TLI), Root Mean Square Error of Approximation (RMSEA), and Standardized Root Mean Square Residual (SRMR), will be conducted to ensure the adequacy, consistency, reliability, and robustness of the structural model. The study anticipates that tax compliance costs will have a significant negative effect on the financial performance of Small and Medium Enterprises in Nigeria. High tax compliance costs are expected to reduce profitability, constrain cash flow, increase operating expenses, and limit the ability of SMEs to invest in business expansion, innovation, and productivity improvement. SMEs facing excessive compliance costs are also anticipated to experience reduced operational efficiency, increased financial pressure, and diminished competitiveness. Conversely, simplified tax procedures, digital tax administration, taxpayer education, affordable accounting technologies, and efficient tax advisory services are expected to reduce compliance costs, improve voluntary tax compliance, strengthen financial management, and enhance overall business performance. Furthermore, reduced compliance costs are anticipated to improve resource allocation, encourage business formalization, facilitate access to finance, and support long-term business sustainability. Consequently, effective tax administration reforms aimed at reducing compliance costs are expected to contribute significantly to improving the financial performance and growth of Small and Medium Enterprises in Nigeria. This study is expected to make significant theoretical and empirical contributions to the literature on taxation, accounting, public finance, and small business management by providing comprehensive evidence on the relationship between tax compliance costs and the financial performance of Small and Medium Enterprises in Nigeria. Unlike previous studies that broadly examined tax compliance or tax administration, this research specifically evaluates tax compliance costs as a strategic determinant of SME financial performance using primary data and Structural Equation Modeling (SEM). The findings will provide valuable insights for the Federal Inland Revenue Service (FIRS), State Internal Revenue Services (SIRS), the Joint Tax Board (JTB), the Small and Medium Enterprises Development Agency of Nigeria (SMEDAN), the Federal Ministry of Finance, policymakers, tax practitioners, SME owners, professional accounting bodies, and academic researchers regarding the strategic importance of reducing tax compliance costs to promote business growth and voluntary tax compliance. The study will also provide evidence-based recommendations for simplifying tax regulations, strengthening digital tax administration, expanding taxpayer education, improving access to affordable accounting technologies, reducing administrative burdens, and fostering a more efficient, transparent, and SME-friendly tax system in Nigeria.
