Effect of Creative Accounting on Earnings Quality of Listed Companies in Nigeria
Abstract
Creative accounting has become a major concern in financial reporting due to its potential to distort the true financial position and performance of corporate organizations. Creative accounting refers to the deliberate exploitation of flexibility within accounting standards and policies to manipulate financial statements without necessarily violating statutory accounting regulations. Although such practices may comply with the letter of accounting standards, they often undermine the substance of financial reporting by influencing reported earnings, assets, liabilities, and cash flows to achieve predetermined managerial objectives. In Nigeria, the increasing demand for transparent and reliable financial reporting has heightened concerns over the prevalence of creative accounting practices among listed companies. Corporate managers may engage in income smoothing, premature revenue recognition, discretionary accruals, off-balance-sheet financing, expense capitalization, earnings manipulation, and accounting policy choices to meet profit targets, influence investors' perceptions, satisfy debt covenants, or enhance executive compensation. These practices can reduce the credibility of financial statements, weaken investor confidence, distort investment decisions, and impair the efficiency of the capital market. Regulatory institutions such as the Financial Reporting Council of Nigeria (FRCN), the Securities and Exchange Commission (SEC), the Nigerian Exchange Group (NGX), and professional accounting bodies have strengthened financial reporting regulations through the adoption of International Financial Reporting Standards (IFRS), corporate governance reforms, and enhanced disclosure requirements to improve earnings quality and discourage financial statement manipulation. Despite these regulatory efforts, empirical evidence regarding the effect of creative accounting on the earnings quality of listed companies in Nigeria remains limited and inconclusive. Against this background, this study investigates the effect of creative accounting on the earnings quality of listed companies in Nigeria. The study is anchored on Agency Theory, Positive Accounting Theory, and Stakeholder Theory. Agency Theory posits that managers may engage in creative accounting practices to pursue personal interests that conflict with shareholders' objectives, thereby reducing the quality of reported earnings. Positive Accounting Theory explains that managers select accounting policies that maximize organizational or personal benefits under different contractual and regulatory environments. Stakeholder Theory argues that organizations have a responsibility to provide transparent, accurate, and reliable financial information to shareholders, creditors, employees, regulators, and other stakeholders whose decisions depend on the credibility of financial reports. Collectively, these theoretical perspectives provide a comprehensive framework for explaining the relationship between creative accounting and earnings quality among listed companies in Nigeria. The study adopts a quantitative research design using a structured questionnaire administered to accountants, financial controllers, finance managers, internal auditors, external auditors, chief financial officers, audit committee members, financial analysts, and other personnel responsible for financial reporting within selected listed companies in Nigeria. A stratified random sampling technique will be employed to ensure adequate representation of firms operating across the financial services, manufacturing, consumer goods, industrial goods, oil and gas, telecommunications, healthcare, agriculture, and other sectors listed on the Nigerian Exchange Group (NGX). Creative accounting will be measured using income smoothing, discretionary accruals, revenue recognition practices, accounting policy manipulation, expense capitalization, off-balance-sheet transactions, and earnings management techniques, while earnings quality will be measured using earnings persistence, earnings predictability, accrual quality, financial reporting reliability, earnings transparency, value relevance, and faithful representation of financial information. Primary data collected from respondents will be analyzed using descriptive statistics to summarize respondents' demographic characteristics and perceptions regarding creative accounting and earnings quality. Structural Equation Modeling (SEM) will be employed to examine the effect of creative accounting on earnings quality. The measurement model will be evaluated using Cronbach's Alpha, Composite Reliability (CR), Average Variance Extracted (AVE), and Confirmatory Factor Analysis (CFA) to establish the reliability and validity of the research instrument. Additional diagnostic tests, including multicollinearity assessment, common method bias analysis, and model fit indices such as the Comparative Fit Index (CFI), Tucker-Lewis Index (TLI), Root Mean Square Error of Approximation (RMSEA), and Standardized Root Mean Square Residual (SRMR), will be conducted to ensure the adequacy, consistency, reliability, and robustness of the structural model. The study anticipates that creative accounting will have a significant negative effect on the earnings quality of listed companies in Nigeria. Increased use of creative accounting practices is expected to reduce the reliability, transparency, persistence, and predictive value of reported earnings while increasing information asymmetry and reducing stakeholders' confidence in financial statements. Companies engaging in creative accounting are also anticipated to experience weakened corporate credibility, increased regulatory scrutiny, higher audit risk, reduced investor confidence, and lower market valuation. Conversely, strong corporate governance mechanisms, effective internal controls, ethical accounting practices, high-quality external audits, and strict compliance with International Financial Reporting Standards are expected to reduce creative accounting practices and improve earnings quality. Consequently, minimizing creative accounting practices is expected to contribute significantly to enhancing financial reporting quality, investor confidence, capital market efficiency, and corporate sustainability among listed companies in Nigeria. This study is expected to make significant theoretical and empirical contributions to the literature on financial accounting, corporate governance, auditing, and financial reporting by providing comprehensive evidence on the relationship between creative accounting and earnings quality of listed companies in Nigeria. Unlike previous studies that broadly examined earnings management or financial reporting quality, this research specifically evaluates creative accounting as a determinant of earnings quality using primary data and Structural Equation Modeling (SEM). The findings will provide valuable insights for the Financial Reporting Council of Nigeria (FRCN), the Securities and Exchange Commission (SEC), the Nigerian Exchange Group (NGX), professional accounting bodies, corporate managers, auditors, investors, policymakers, and academic researchers regarding the importance of promoting ethical accounting practices and transparent financial reporting. The study will also provide evidence-based recommendations for strengthening corporate governance mechanisms, enhancing regulatory oversight, improving internal control systems, reinforcing compliance with International Financial Reporting Standards (IFRS), promoting professional ethics, and fostering greater confidence in Nigeria's financial reporting environment.
