Effect of Asset Quality on the Financial Performance of Deposit Money Banks in Nigeria

 

Abstract

Asset quality is an important indicator of the financial soundness and operational stability of deposit money banks. It reflects the quality, recoverability, and risk characteristics of a bank's assets, particularly its loan and advances portfolio. A bank with strong asset quality is generally characterized by a relatively low level of non-performing loans, adequate loan-loss provisions, effective credit risk assessment, and a high capacity to recover outstanding credit facilities. Financial performance represents the ability of a bank to efficiently utilize its financial and operational resources to generate sustainable earnings and maintain financial stability. In Nigeria, deposit money banks play a critical role in financial intermediation by mobilizing deposits and providing credit to households, businesses, and government. However, their operations are exposed to credit risk arising from economic instability, inflation, exchange rate volatility, high interest rates, business failures, and borrowers' inability to meet repayment obligations. These conditions can contribute to deterioration in asset quality, increased loan losses, higher impairment charges, and reduced profitability. Effective asset quality management is therefore essential for maintaining the financial performance and stability of deposit money banks. Regulatory institutions such as the Central Bank of Nigeria (CBN), the Nigeria Deposit Insurance Corporation (NDIC), and the Financial Reporting Council of Nigeria (FRCN) establish prudential, financial reporting, and risk management requirements designed to strengthen the safety and soundness of the banking sector. Despite these regulatory measures, variations persist in asset quality and financial performance among deposit money banks, raising questions about the extent to which asset quality affects their profitability and financial stability. Although previous studies have examined credit risk, non-performing loans, and bank performance, empirical evidence regarding the effect of asset quality on the financial performance of deposit money banks in Nigeria remains limited and inconclusive. Against this background, this study investigates the effect of asset quality on the financial performance of deposit money banks in Nigeria. The study is anchored on Credit Risk Theory, Risk-Return Trade-Off Theory, and Financial Intermediation Theory. Credit Risk Theory explains that the quality of a bank's loan portfolio is directly related to the probability of borrowers fulfilling their repayment obligations and the potential losses arising from default. Risk-Return Trade-Off Theory suggests that banks must balance the pursuit of higher returns from lending activities with the level of risk associated with their assets, since excessive risk-taking may increase losses and undermine profitability. Financial Intermediation Theory emphasizes the role of banks in transforming mobilized deposits into loans and other earning assets, making effective assessment and management of asset quality essential for sustainable financial intermediation. Collectively, these theoretical perspectives provide a comprehensive framework for explaining the relationship between asset quality and financial performance of deposit money banks in Nigeria. The study adopts a quantitative research design using a structured questionnaire administered to managing directors, executive directors, chief financial officers, risk managers, credit officers, financial controllers, accountants, internal auditors, external auditors, and other banking professionals involved in credit management, financial management, risk management, and financial reporting within selected deposit money banks in Nigeria. A stratified random sampling technique will be employed to ensure adequate representation of selected deposit money banks operating in Nigeria. Asset quality will be measured using the non-performing loan ratio, loan-loss provision ratio, loan impairment ratio, classified loan ratio, loan recovery performance, and quality of the loan portfolio, while financial performance will be measured using Return on Assets (ROA), Return on Equity (ROE), net interest margin, profit margin, earnings per share, and profit growth. Primary data collected from respondents will be analyzed using descriptive statistics to summarize respondents' demographic characteristics and perceptions regarding asset quality and financial performance. Structural Equation Modeling (SEM) will be employed to examine the effect of asset quality on financial performance. The measurement model will be evaluated using Cronbach's Alpha, Composite Reliability (CR), Average Variance Extracted (AVE), and Confirmatory Factor Analysis (CFA) to establish the reliability and validity of the research instrument. Additional diagnostic tests, including multicollinearity assessment, common method bias, and model fit indices such as the Comparative Fit Index (CFI), Tucker-Lewis Index (TLI), Root Mean Square Error of Approximation (RMSEA), and Standardized Root Mean Square Residual (SRMR), will be conducted to ensure the adequacy, consistency, reliability, and robustness of the structural model. The study anticipates that asset quality will have a significant effect on the financial performance of deposit money banks in Nigeria. Strong asset quality is expected to improve financial performance because a lower level of non-performing loans reduces loan-loss provisions, impairment charges, recovery costs, and the risk of income loss. Effective credit appraisal, loan monitoring, risk classification, and recovery procedures may therefore enhance the quality of banks' earning assets and contribute to sustainable profitability. Conversely, deterioration in asset quality may increase non-performing loans and credit losses, require higher impairment provisions, reduce interest income, weaken liquidity, and increase the financial burden associated with loan recovery. These effects may negatively influence profitability and overall financial performance. The Nigerian banking environment may be particularly vulnerable to asset-quality challenges because inflation, exchange rate volatility, high interest rates, economic uncertainty, and business failures can affect borrowers' repayment capacity. Consequently, the effect of asset quality on financial performance is expected to depend on the effectiveness of credit risk management, loan monitoring, recovery systems, provisioning practices, and the overall quality of banks' lending decisions. Overall, sound asset quality is expected to contribute significantly to improved profitability, financial stability, and sustainable performance of deposit money banks in Nigeria. This study is expected to make significant theoretical and empirical contributions to the literature on banking, financial accounting, credit risk management, and financial performance by providing comprehensive evidence on the relationship between asset quality and financial performance of deposit money banks in Nigeria. Unlike previous studies that broadly examined credit risk, non-performing loans, or loan portfolio management, this research specifically evaluates asset quality as a determinant of bank financial performance using primary data and Structural Equation Modeling (SEM). The findings will provide valuable insights for deposit money banks, bank executives, risk managers, credit officers, accountants, auditors, investors, financial analysts, the Central Bank of Nigeria (CBN), the Nigeria Deposit Insurance Corporation (NDIC), the Financial Reporting Council of Nigeria (FRCN), professional accounting bodies, policymakers, regulators, and academic researchers regarding the importance of maintaining high-quality earning assets. The study will also provide evidence-based recommendations for strengthening credit appraisal systems, improving loan monitoring, enhancing recovery mechanisms, strengthening impairment assessment, controlling non-performing loans, improving credit risk management, and promoting sustainable financial performance and stability within the Nigerian banking sector.
